Variance analysis: explaining budget vs actual with flexed budgets, price and usage variances

For department managers, budget holders, management accountants, bookkeepers and finance business partners who have to explain why actual spending differs from budget. Complete 'Reading a budget vs actual report' and 'Budgeting: building and tracking a departmental budget' first. This course goes deeper: flexing the budget to the activity that actually happened, splitting a cost variance into price (rate) and usage (quantity) parts, classifying variances as timing or permanent and choosing which to explain, finding the cause with evidence, and writing commentary that a finance team can use. It uses the OpenStax managerial accounting text (flexible budgets and standard-cost variances) and the US GAO Green Book's expectation that management compares actual results with plans and analyses significant differences. Your company's budget policy, sign convention and reporting thresholds come first; this course isn't accounting advice.

Skills you'll practise

  • Flex the budget to actual activity so volume-driven costs are compared fairly
  • Calculate price (rate) and usage (quantity) variances for a cost line and check they add up to the total variance
  • Classify each variance as favourable or unfavourable and timing or permanent, and choose which to explain using your threshold
  • Investigate the cause of a variance with evidence and the budget holder before explaining it
  • Write variance commentary that states the cause, evidence, forecast impact and action
